Despite the appearance shift, those in the dream world know exactly who the others are. Their powers work as normal unless he specifically commands all powers within his dream world to stop - which includes his own constructs, as a sort of 'peaceful' state that reflects the calmness of his own mind. Strength of abilities and physical strength are variable and are dependent upon the mental strength of those he brings into his world - a person with a diminished sense of self worth, for instance, finds themselves weak and vulnerable unless they choose to accept Daler's offered gifts of strength and support. Meanwhile, someone with incredible mental fortitude in all areas is utterly monstrous, and is considered to have passed his class. I'll go ahead and add these little details into the CS. :sun
